I believe the coolant temp light is switched by a different sensor than the gauge sender. Could even be a light switch /sensor wire shorted to ground etc.
Look around for another sensor in the head or block etc. If you lift the sensor wire you mentioned, the gauge should move, up or down etc, which will verify that that sensor is for the gauge.
